Limitations and Strategic Risks
Gross margin is a powerful metric, but it carries four practical limitations practitioners should account for:
- COGS classification inconsistency. Two peers in the same industry may report materially different margins because they classify borderline costs differently. Benchmarking without disclosed methodology produces misleading comparisons.
- Inventory accounting distortion. The choice between FIFO (first-in, first-out) and LIFO (last-in, first-out) inventory accounting shifts COGS — and therefore margin — particularly in inflationary periods. The same physical inventory can produce different reported margins depending on the method used.
- Operating expenses are invisible. A high gross margin does not mean a business is profitable. If selling, general, and administrative (SG&A) expenses or research and development costs are excessive, the company can still report a net loss despite strong product-level margins.
