What Is Price Variance Analysis?

Price variance analysis is the process of quantifying the difference between an actual price and a reference price — such as a standard cost, budgeted price, or contracted price — multiplied by the actual quantity transacted. The analysis applies on both the cost side (what an organization pays for inputs) and the revenue side (what it charges customers).

The core formula is:

Price Variance = (Actual Price − Standard Price) × Actual Quantity

A positive result under this convention signals an unfavorable variance (more was paid or less was charged than planned); a negative result signals a favorable variance. For example: a manufacturer budgets $8.00 per unit for a raw material, pays $9.20, and purchases 5,000 units — producing an unfavorable variance of $6,000.

How Price Variance Analysis Works

The measurement process follows a consistent sequence regardless of whether the analysis covers procurement costs or selling prices:

  1. Select a reference price. Use standard cost when the organization has a formally set cost baseline; use budgeted price for financial planning comparisons; use contracted price when a specific supplier or customer agreement exists.
  2. Record the actual price at the transaction level — invoice price, PO line price, or net selling price after discounts.
  3. Determine actual quantity — units purchased, received, or sold during the period.
  4. Apply the formula and label the result favorable or unfavorable. Note that some accounting textbooks write the formula as (Standard Price − Actual Price) × Actual Quantity, which reverses the sign. The favorable/unfavorable label must be applied consistently with whichever convention is in use.
  5. Assess materiality. Not every variance warrants investigation. Most organizations set a threshold — an absolute dollar amount, a percentage of standard cost, or both — before escalating for root-cause review.

Types of Price Variance Analysis

Price variance analysis covers both input costs and output revenues. Three types are most common in practice.

Materials Price Variance measures the difference between the actual and standard cost per unit of raw material, multiplied by the quantity purchased. It is most prevalent in manufacturing. A favorable result can mislead if lower-quality inputs are substituted — scrap rates or rework costs may rise, eroding the apparent saving.

Purchase Price Variance (PPV) measures the difference between the contracted or purchase order price and the actual invoice price, multiplied by the quantity received. Procurement and accounts payable teams use PPV to track supplier compliance with agreed terms. It does not capture quality, lead time, or total cost of ownership.

Sales Price Variance measures the difference between actual and budgeted selling price, multiplied by actual units sold. It isolates the price effect on revenue, separating it from the volume effect — which is captured separately by sales volume variance.

Price Variance Analysis vs. Usage Variance

Together, price variance and usage variance account for total materials cost variance. They measure different dimensions of the same cost outcome.

Use price variance to isolate the cost-per-unit effect; use usage variance to isolate the quantity-consumed effect — and review both together before drawing conclusions about total materials cost performance.

Price Variance Analysis in Manufacturing and Distribution

In direct materials procurement, commodity price swings are the most common driver of unfavorable materials price variances. Organizations in metals, food ingredients, and energy-intensive manufacturing frequently use forward contracts or price-adjustment clauses in supplier agreements to reduce exposure to spot-market fluctuations.

In distribution, multi-tier pricing and channel-specific discounting complicate sales price variance tracking. A single SKU may carry different list prices, negotiated prices, and promotional prices across channels, making the choice of reference price a significant methodological decision.

In long-cycle industrial projects, the gap between bid-time input prices and execution-time actual prices can be substantial. Price variance analysis performed only at period-end may obscure cumulative exposure that should have triggered contract renegotiation earlier in the project lifecycle.

Limitations and Strategic Risks

  • The cost–quality trade-off. A favorable price variance can mask increased scrap, defects, or rework if lower-cost inputs are substituted. This is the most commonly overlooked risk in standard variance reporting.
  • Reference price validity. A stale or poorly set standard cost makes every resulting variance unreliable. Organizations that update standards infrequently will accumulate structural variances that reflect planning errors, not operational performance.
  • Attribution complexity. Market-driven price shifts — commodity cycles, exchange rate moves, supply disruptions — are often indistinguishable from controllable procurement performance in standard reports unless external price index data is layered in alongside the variance calculation.
  • Metric isolation. Price variance states a number, not a cause. It must always be paired with root-cause analysis and reviewed alongside usage variance before any corrective action or performance conclusion is drawn.
