What Is SKU Rationalization?

SKU rationalization is a portfolio management process that evaluates each stock-keeping unit (SKU) against revenue, margin, and operational cost criteria to determine which items to keep, modify, consolidate, or eliminate. The catalyst is typically SKU creep — the tendency for product catalogs to expand unchecked through new launches, custom-order accommodations, regional variants, and acquisitions, until the catalog's complexity outpaces its commercial value.

A common illustration: a distributor carrying 12,000 active SKUs may find through Pareto analysis that the top 2,400 items generate roughly 80% of revenue. That finding initiates a structured review that discontinues low-velocity items and consolidates near-duplicate variants. The result is a leaner catalog that is easier to manage, price, and fulfill.

Note that "product rationalization" and "SKU optimization" are used interchangeably in many practitioner contexts. In practice, product rationalization typically operates at the brand or category level, while SKU rationalization targets individual variants.

How SKU Rationalization Works

The process follows a logical sequence of analysis and decision-making stages:

  1. Catalog audit. Pull sales velocity, revenue, gross margin, days of inventory on hand, and return data for every active SKU. Before scoring begins, validate costing accuracy — bill of materials (BOM) completeness and overhead allocation — because flawed cost data produces unreliable performance rankings.
  2. Performance scoring. Apply the 80/20 rule (Pareto principle) to classify SKUs into high, medium, and low performers. Use contribution margin per SKU as the preferred scoring metric rather than revenue alone, since a high-revenue SKU can still dilute overall margin.
  3. Disposition decision. Assign each SKU a Keep, Fix, Consolidate, or Discontinue action. Strategic non-performers — SKUs anchoring a retailer planogram or serving a distinct customer segment — may warrant a Keep or Fix despite poor standalone metrics.
  4. Phased execution and monitoring. Sequence discontinuations to minimize supply disruption, communicate substitutes to channel partners, and track post-rationalization KPIs such as inventory turnover, gross margin mix, and fill rate.

SKU Rationalization vs. Assortment Planning

These terms are often used interchangeably, but they operate in opposite directions relative to the catalog.

Use SKU rationalization when an existing catalog has grown beyond manageable complexity; use assortment planning when designing or refreshing a catalog from a strategic demand signal.

SKU Rationalization in Manufacturing and Distribution

For enterprise manufacturers, SKU proliferation often originates in custom-order accommodations and regional variant requests. Each additional variant adds BOM complexity and raises production setup costs, compressing margin before a unit is sold.

For distributors, rationalization improves fill rates and reduces dead stock. Distributors frequently face pressure from both directions: suppliers running their own SKU consolidation programs and buyers seeking simplified ordering and fewer substitution events.

In complex B2B pricing environments, every retained SKU requires a defensible price point, a discount structure, and a rebate policy. A leaner catalog directly reduces the governance burden on pricing teams and limits the discount leakage that accumulates when overlapping SKUs compete for the same customer spend.

One important caution: aggregate low-velocity data can mask strong regional or channel-level performers. Channel- and region-level performance segmentation should precede any discontinuation decision.

Limitations and Strategic Risks

  • Over-rationalization. Cutting too aggressively can create assortment gaps, cede shelf space to competitors, and damage category coverage. Establish a minimum viable assortment floor — the SKU count needed to preserve retailer requirements and competitive differentiation — before executing cuts.
  • Demand that does not transfer. Not all demand from discontinued SKUs migrates to substitutes; some volume is simply lost. Practitioners call this phantom demand, and it can suppress revenue without a corresponding cost offset.
  • Channel-level blind spots. A SKU with poor aggregate performance may be core in a specific channel or region. Rationalization without channel-level data risks damaging retailer or distributor relationships.
  • Data quality dependency. Misallocated overhead or inaccurate BOM data produces flawed scoring, leading to the wrong SKUs being cut. Validate costing inputs before any scoring model is applied.
